The 5-Year US Treasury serves as a critical pricing benchmark ("risk-free rate") for DSCR loan interest rates. The yield on the 5-Year US Treasury has been and will likely continue to be volatile as we appear to be in the midst of a global trade war with tremendously uncertain consequences.

Global equity and fixed income market participants along with central bankers are expressing concerns of recession coupled with concerns of inflation because tariffs are inflationary. This scenario is commonly referred to as "stagflation" -- a combination of slow economic growth or recession and elevated inflation. Persistent inflation would prove challenging for the Federal Reserve, limiting their ability to reduce interest rates in the near term. Market expectations for the Fed Funds rate, currently set at 4.25% - 4.5%, have been all over the place. Based on Fed Funds futures markets, there is now a 70% expectation the fed will cut to 3.5% by the end of the year. This cut is already baked into the 5 Yr Treasury rate.

As this situation plays out, expect remarkable volatility of the 5 Yr Treasury, and increasing ("widening") credit spreads as fixed income investors demand higher risk premium to invest in DSCR loans. We expect declines in the 5 Yr US Treasury rate to be partially offset by increasing credit spreads and we view this current window as an ideal opportunity to refinance out of short-term loans (bridge, hard money, and fix and flip), tap into high equity properties, and opportunistically deploy capital for carefully underwritten purchase transactions.

DSCR loan interest rates are calculated by adding the 5 Year US Treasury ("risk-free rate")+ Credit Spread ("risk premium").

  • Credit Spread ("risk premium") = typically 2.5% to 4.5% depending on several factors that are specific to borrower, deal scenario, lender and market risk appetite.

Factors affecting credit spread

  • Credit score -- higher credit score results in lower credit spread
  • LTV -- lower LTV results in lower credit spread
  • DSCR -- higher DSCR results in lower credit spread
  • Property type -- lower unit count results in lower credit spread
  • Property location -- non-judicial states and low-default markets result in lower credit spread

Borrower experience

Some DSCR lenders do not work with 0 experience first-time investors. Among lenders that do work with new investors, it's not uncommon for max LTV to be reduced by 5% and interest rates to be slightly higher (0.1% - 0.2%).

Risk and Demand

As perceived risk and fear of inflation increases, DSCR loan interest rates increase. When lenders and institutional fixed income investors believe there is a higher risk of default due to housing market and economic weakness, a higher interest rate will be required in order to incentivize acceptance of that risk.

Otherwise known as “points,” origination fees are typically a percentage of the loan amount. So if your private lender charges 2 points and your loan amount is $200,000, your origination fee would be $4,000. Please note that private lenders may also charge additional fees, including an “underwriting fee,” “processing fee,” and “servicing fee.” So, do not be fooled by a low origination fee—make sure you understand your lender’s fees and compare terms from multiple lenders.
